Alibaba Group Holding Ltd. (BABA, BUY) - F1Q27: AI Engine Accelerates, Commerce Provides a Stable Base; Maintain BUY and $175 PT
We view Alibaba’s F1Q27 results positively. While China’s consumer environment remains soft, the core e-commerce franchise continued to demonstrate solid earnings resilience, providing a stable profit base as the company steps up investment in AI. More importantly, the quarter provided further evidence that Alibaba’s AI investments are moving beyond the investment phase toward meaningful commercialization: AI Cloud and Compute Services revenue accelerated to 45% YoY growth, while segment adjusted EBITA more than doubled and margin expanded to ~12%. We believe this improving combination of growth and profitability materially strengthens the case that AI + Cloud can become Alibaba’s next major earnings engine. Group revenue increased 9% YoY to RMB269.0bn. Adjusted EBITA declined 30% YoY to RMB27.3bn, largely reflecting elevated technology and AI application investments rather than deterioration in the underlying core businesses. Alibaba E-commerce Group generated RMB205.9bn of revenue, up 4% YoY, while adjusted EBITA was essentially stable at RMB39.7bn. Despite continued macro pressure on discretionary spending, reported CMR declined 7% primarily due to the contra-revenue impact of the new business development program; excluding this accounting impact, CMR would have increased 1% YoY. We believe the relative stability of core marketplace monetization and profits in the current macro environment remains encouraging. There were also signs of improving operating quality across the broader commerce portfolio. China Quick Commerce revenue grew 45% YoY to RMB53.3bn, while Taobao Instant Commerce continued to improve unit economics QoQ and maintained market share. Management expects losses to continue narrowing and targets overall quick-commerce profitability in FY29. Internationally, AliExpress reached operating profitability during the quarter despite tariff and geopolitical headwinds. AI + Cloud Is Becoming the Core Growth Driver. The key highlight was AI Cloud and Compute Services. Segment revenue increased 45% YoY to RMB48.4bn, with external cloud revenue also growing 45%, the fastest pace in more than five years. AI-related product revenue reached RMB12.4bn and maintained triple-digit growth for the 12th consecutive quarter, representing roughly 35% of external cloud revenue. Management expects Cloud revenue growth to accelerate further over the coming quarters, while the annualized revenue run-rate of AI-related products is expected to approach US$10bn as early as next quarter. Importantly, the acceleration in revenue is increasingly translating into operating leverage. AI Cloud and Compute adjusted EBITA increased 133% YoY to RMB5.6bn, with margin reaching 11.6%, versus 7.2% a year ago. Management expects margins to continue improving sequentially, supported by higher utilization, stronger pricing in a supply-constrained compute market, a richer mix of higher-margin MaaS and AI products, and increasing deployment of Alibaba’s proprietary T-Head chips. Momentum is also broadening across Alibaba’s AI stack. MaaS ARR exceeded RMB16bn as of August, and management reiterated its target of more than RMB30bn by year-end. Qwen’s ecosystem continues to expand, while more than 650 external customers are already using T-Head’s Zhenwu chips through Alibaba Cloud. AI Labs and Applications remained a substantial investment drag, with an adjusted EBITA loss of RMB13.9bn, but losses narrowed significantly QoQ following lower Qwen marketing spending. Management expects losses to continue narrowing over the coming quarters as model-training efficiency improves and customer acquisition spending normalizes. Elevated CapEx Is More Manageable Than the Headline Suggests. CapEx increased to RMB67.7bn during the quarter, resulting in free cash flow of negative RMB44.7bn. While the headline number is large, we do not believe F1Q27 CapEx should be annualized. Management emphasized that hardware deliveries and procurement cycles are inherently uneven, resulting in potentially meaningful quarterly fluctuations. Alibaba has now deployed approximately RMB190bn of its previously announced RMB380bn three-year AI infrastructure investment plan, broadly in line with its intended pace. More importantly, management provided substantially more detail around the economics of these investments. At current AI-product gross margins, Alibaba estimates that AI-related infrastructure can generally recover its initial investment within roughly three years against an expected useful life of five years. Continued gross-margin improvement and greater substitution of third-party chips with proprietary T-Head silicon could shorten the payback period toward 2.5 years or potentially two years. We therefore view near-term FCF pressure primarily as the consequence of front-loaded investment into a capacity-constrained, rapidly growing business rather than evidence of deteriorating capital efficiency. The improving Cloud margin already provides some early validation of management’s ROIC framework.
